4.2.1 Why hold inventory: Inventory functionality

There are many reasons for a firm to hold inventory. We can look at some of the more obvious reasons of holding inventory:

Bowersox et al (2001) provides a more technical description of the utility of inventory by coining the term 'inventory functionality', and his observations are provided in the following table.

geographical specialisation

Allows geographical positioning across multiple manufacturing and distribution units of an enterprise. Inventory maintained at different locations and stages of the value creation process allows specialization.

decoupling

Allows economy of scale within a single facility and permits each process to operate at maximum efficiency rather than having the speed of the entire process constrained by the lowest.

supply/demand balancing

Accommodates elapsed time between inventory availability (manufacturing, growing, or extraction) and consumption.

buffering uncertainty

Accommodates uncertainty related to demand in excess of forecast or unexpected delays in order receipt and order processing on delivery and is typically referred to as safety stock.

The above description of inventory functionality has a strong manufacturing and distribution focus. In view of the integrated nature of supply chain management this is justified, but we will first need to look at the individual levels within the supply chain to see how inventory decisions are taken.
